Have you tried unchecking the "Automatically adjust microphone settings" and moving the slider to the right-most? Illustrated picture below:

Ok, now let's check whether the default recording device is Mic or not. Please open the windows sound recorder and try recording through mic. Click "Start" > "All Programs" > "Accessories" > "Sound Recorder".
Also open the realtek sound settings (double-click the realtek icon on the taskbar) and make sure your mic is working. If there's "Set as default" option, please select it.
And one more thing i need to confirm, on the skype sound settings, can you see the "green" bar of the mic blinking whenever you speak through the mic? If there's no signal [green bar] at all, that's another case. Actually this is a known issue and moreover your system is made for Windows xp and Windows vista, not for Windows 7 which makes this more difficult. I don't know whether you are aware of this or not.
